A bond that is convertible can be converted later either into another type of bond, for example, convertible gilts or into equity.

The difference between the implied conversion price of the equity and the market price is called the premium. For example, the bond may confer the right, after three years, to convert $100 of bond into 50 shares. The conversion price is two dollars per share; if the market price is a $1.60 at the time, then the initial premium is 25%. If the conversion price remains above the market price, then the bond will redeem in the normal way.

The attraction to the investor is the mix of return and risk – the steady income we associate with a bond with the possible capital gain we associate with a share. For the issuer, the finance is cheaper and the interest rate will be less due to its attraction. What if investors wish to convert, where do the shares come from? The issuer creates new shares. Suppose the bond is $550m. The issuer hopes that instead of having to find $550m to redeem the bond, they will issue $500m of new shares instead. True, the equity will be diluted, but it probably won’t be by a large margin. In Europe (but not as clearly in the US), shareholders must give approval for the issue of convertibles, because, generally, any new shares issued for cash must be offered to the existing shareholders.

Sometimes convertibles hit unforeseen problems. The general fall in the Japanese stock market since 1990 means that the market price of many shares is below the conversion price. With Japan seen as a somewhat risky, read financing these convertibles will be expensive.

Back then, brokers would also call their clients up to get them to invest in other areas (real estate, bonds, etc.). Yes I agree to diversify your portfolio, but in the case of these recommendations, the broker would actually make a higher commission for the trade.

To buy stocks online these days is so easy. I currently use TD Ameritrade and am quite happy with their website, online tools as well as their service. I don’t use their customer service very much since I’ve never had a problem, but I have talked to their investment advisers who have been a source of stock buying tips. Of course you can use any one of these websites you want, but each one have different rates than the other. One of two of them have minimum balance requirements and quite few of them will give a certain amount of free trades per month. Look into each one of them and see which one is right for you and and your trading patterns.
